Capital, Systemic Risk, Insurance Prices and Regulation

چکیده
We develop a uni ed equilibrium model of competitive insurance markets that incorporates the demand and supply of insurance as well as insurers' asset and liability risks. Insurers' assets may be exposed to both idiosyncratic and systemic shocks. We obtain new insights into the relationship between insurance premia and insurers' internal capital that potentially reconcile the con icting predictions of previous theories that investigate the relation using partial equilibrium frameworks. Equilibrium e ects lead to a non-monotonic U-shaped relation between insurance price and internal capital. We study the e ects of systemic risk on the optimal asset and liquidity management by insurers as well as risk-sharing between insurers and insurees. In the rst-best benchmark scenario, we show that, when systemic risk is low, both insurees and insurers hold no liquidity reserves, insurees are fully insured, and insurers bear all the systemic risk. When systemic risk takes intermediate values, both insurees and insurers still hold no liquidity reserves, but insurees partially share systemic risk with insurers. When systemic risk is high, however, both insurees and insurers hold some liquidity reserves, and insurees partially share systemic risk with insurers. The rst best asset and liquidity management policies as well as the systemic risk allocation can be implemented through a regulatory intervention policy that combines a minimum liquidity requirement, ex post taxation contingent on the aggregate state, comprehensive insurance policies, and reinsurance. We also provide implications for the solvency regulation of insurers facing systemic risk.

The Role of Regulation in Banking: Liquidity Risk Perspective
The liquidity crisis in 2008 sparked interest in the role of regulation that could promote resilience and stability in the banking system. While the Public Interest theory suggests that legal policies could discipline banking activities, the Private Interest theory predicts otherwise, which impairs banking performance. The conflicting theories warrant comprehensive research, especially for Isla...
متن کاملRisk capital allocation and cooperative pricing of insurance liabilities
The Aumann–Shapley [Values of Non-atomic Games, Princeton University Press, Princeton] value, originating in cooperative game theory, is used for the allocation of risk capital to portfolios of pooled liabilities, as proposed by Denault [Coherent allocation of risk capital, J. Risk 4 (1) (2001) 1]. We obtain an explicit formula for the Aumann–Shapley value, when the risk measure is given by a d...

Considering that the interbank market is considered as a night market to provide short-term liquidity to banks, one of the most important risks in this market - due to the short-term nature of transactions in this market - is systemic risk. Exercising this risk cycle will have devastating effects on monetary policymakers, such as the 2007-2009 crisis. In this study, first, the buffer capital ...
متن کاملRegulating Bank Capital Structure to Control Risk
T he most important recent developments in bank regulation are based on capital requirements. For example, the Basle Accord of 1988 specifies that bank capital must be at least 8 percent of a bank’s risk-weighted assets.1 Also, the Federal Deposit Insurance Corporation Improvement Act of 1991 (FDICIA) requires regulators to shut down a bank whose capital has dropped below a cutoff level. While ...
متن کاملRisk and Valuation of Mortality Contingent Catastrophe Bonds
Catastrophe Mortality Bonds are a recent capital market innovation providing insurers and reinsurers with the possibility to transfer catastrophe mortality risk off their balance sheets to capital markets. This article introduces a time-continuous model for analyzing and pricing catastrophe mortality contingent claims based on stochastic modeling of the force of mortality. In addition, we give ...
